I'll have to try that on my 90 to see what happens...

Note that if you really want to debug this thing further, you could
substitute a resistor for the knock sensor pins to fool the computer into
thinking it is connected and seeing if your car still retards.  It shouldn't
at that point.  But you've got a new knock sensor coming so that'll work too!

that doesn't make sense to me.  Why would the ECU back the timing way off if
it isn't sensing knock?

What makes you think that?  The ecu should be advancing things or doing
nothing at all if the engine is running smoothly..... (ignoring issues like
idle conditions).
