It is actually the center differential that is locked in the first position, 
which makes it so that 1 front and 1 rear wheel must always spin at the same 
speed.  This typically gives the quattro more traction than it needs in 
snowy condition.  The second position locks the center and rear differenials 
which makes 3 wheels(2 back, 1 front), always spin the same speed.  This is 
best for getting the car unstuck and is possibly actually makes one of the 
rear wheels slip in order to make a turn.  I don't think having only the 
rear differential locked would damage anything, I have done it myself, but 
there isn't much point to it because the traction is better with the center 
diff locked.
