water cooled - one line runs from the bottom of the turbo to a frost plug
return fitting and the other comes off the top, goes across the front of the
head (but behind the timing belt cover) and into a distribution fitting on
the right side of the head.
Not sure about the source of your sludge problem, depends if it was on the
high or low pressure side of the turbo.
